# Valuing a Convertible Note: Why "It's Debt Until It Isn't" Doesn't Work for Fair Value
A fund holding a portfolio company's convertible note has a problem plain debt and plain equity don't create. The note pays interest and has a maturity date, so on the surface it looks like a bond. But almost nobody expects it to be repaid in cash. Everybody expects it to convert into preferred stock at the next priced round, at a discount or under a valuation cap that makes the conversion right worth real money on its own. Mark the note as if it were only a loan and you understate what the fund actually owns. Mark it as if it were only equity and you ignore the credit risk sitting underneath the option.
This is the valuation problem behind every convertible note, convertible preferred share, and other hybrid instrument a fund carries at fair value under ASC 820, or that a company has to value for its own financial reporting. The instrument is really two things layered on top of each other, and the accepted way to price it treats it that way.
Two components, not one blended number
A convertible note is a debt host with an embedded conversion option riding on top of it. The two pieces respond to different risks and get valued with different tools.
The debt host behaves like any other loan: principal, an interest rate, and a maturity date. Its value comes from discounting those contractual cash flows at a rate that reflects the credit risk of the issuer, not the upside of the business. For an early-stage company with no credit rating and no comparable public debt, that credit-adjusted rate is typically built up from a risk-free base (a Treasury yield matched to the note's remaining term) plus a credit spread wide enough to reflect the real chance of default. Valuation Research Corporation, a valuation firm that publishes technical guidance on hybrid securities, describes this as producing a "straight-debt yield" solved so the debt component is internally consistent with observable credit markets rather than picked to hit a target number.
The conversion option is the second piece: the right to turn principal and accrued interest into equity, usually at a discount to the next round's price or capped at a set company valuation, whichever benefits the holder more. That right behaves like a call option on the company's stock, so it gets valued with option-pricing tools, not a discount rate. Inputs include the company's equity value, the effective conversion price set by the discount and cap, time to the expected conversion event, and volatility, the input that does most of the work here since an early-stage company has no trading history to observe it from.
The with-and-without method
The standard way to split a hybrid instrument into these two pieces is the with-and-without approach. You estimate the fair value of the whole convertible note, conversion feature included, using an option-pricing or lattice model that lets the holder convert when it's optimal to do so. Separately, you estimate what the same note would be worth as plain debt: same principal, same coupon, same maturity, but with no conversion right at all, discounted purely at the credit-adjusted yield. Subtract the "without" value from the "with" value, and the difference is what the market is paying for the conversion right.
A simplified example makes the mechanics concrete. Say a fund puts $2 million into a two-year note carrying 6% interest, with a 20% discount and no cap, and the company later raises a priced round. To value the note at the next reporting date:
- **Debt host**: discount the remaining principal and interest payments at a credit-adjusted yield appropriate for an unsecured, early-stage note, something in the low-to-mid teens once a risk-free rate and a credit spread are built up. That produces a straight-debt value, say $1.7 million: lower than the $2 million principal because the market yield used to discount it is higher than the note's 6% coupon.
- **Whole instrument**: value the note including its right to convert at a 20% discount to the next round price, using an option-pricing or lattice model built on the company's current equity value and volatility. Say that comes out to $2.3 million.
- **Conversion option**: $2.3 million minus $1.7 million leaves $600,000 attributable to the conversion right itself.
The two pieces reconcile to the whole, and each one is defensible on its own terms: the debt component against comparable credit yields, the option component against the same equity inputs a 409A or ASC 820 equity valuation already relies on.
For more complex terms, an issuer call right, a soft call with a declining premium, or a put the holder can exercise before maturity, a single with-and-without split understates the interaction between the pieces. In those cases a binomial lattice model, which works backward through possible future states and lets the model choose whether to hold, convert, call, or put at each point, does a better job than treating the components as fully separable. The mechanics are more involved, but the underlying logic is the same: price the credit exposure and the equity exposure with the tools built for each.
Why this differs from the note's effect on your 409A

This piece is about the instrument itself: what is the note worth, as an asset, to whoever is holding it. A fund's ASC 820 marks and a company's 409A strike price both eventually depend on the same equity inputs, but they're answering different questions for different readers of the number.
The two components also don't map neatly onto the equity-allocation methods you may already know from a 409A. Where this sits in the fair value hierarchy, and why the citations matter
None of this happens in a vacuum. If the issuer's own accounting requires bifurcating the conversion feature into a separate derivative, ASC 815-15 sets the test: the embedded feature has to be separated if its economic characteristics aren't "clearly and closely related" to the debt host, the whole instrument isn't already carried at fair value through earnings, and a freestanding version of the feature would itself be a derivative. For most convertible notes issued by private companies today, that question matters less than it used to. ASU 2020-06 removed the separate cash-conversion and beneficial-conversion-feature models for most issuers, effective for fiscal years beginning after December 15, 2021, so a typical note is now accounted for as a single liability on the issuer's books unless it fails the ASC 815-15 test or was issued at a substantial premium.
That issuer-side simplification doesn't change anything for the fund on the other side of the note. A fund marking its investment at fair value under ASC 820 still needs a defensible split between the credit exposure and the option value, regardless of how the issuer presents the instrument on its own balance sheet. That's the standard your auditor is going to check the file against, and it's also why a valuation report that never cites the credit-adjusted yield it used, or explains how the conversion option was priced, is missing the two things an auditor actually asks for.
A convertible note is worth what its two halves are worth added together, not what feels directionally reasonable for an instrument that's "sort of debt, sort of equity."
